"The lesson of the past 20 years isn't that we lack tools. It is that we reach for them only after the fact, because acting in a calm manner requires tightening when nothing appears to be wrong," Patrick Harker, former president of the Philadelphia Fed, said in a letter published in the Wall Street Journal.
Harker, who served on the Federal Open Market Committee for a decade, said the buffer was designed to raise bank capital requirements during calm periods when building the buffer is cheap, then release them during downturns. The Bank of England holds its buffer at 2 percent in normal times so it has something to release when conditions deteriorate. The Fed's version "is a fire extinguisher that has never been filled," he wrote.
The criticism comes as central banks face renewed scrutiny over repeated crisis interventions. Alex Pollock of the Mises Institute argued the Fed became a "leveraged buy-and-hold investor of last resort" rather than a market maker, building large leveraged positions that ultimately lost money. Harker said the remedy "isn't another emergency facility" but "the discipline to build margin while the sun is out."
The countercyclical capital buffer, part of the Basel III framework, requires banks to hold additional capital during periods of excess credit growth. Regulators can release the buffer during stress, allowing banks to absorb losses without cutting lending. The Fed adopted its framework in 2016 but has kept the requirement at zero percent across multiple credit cycles, even as the U.S. banking system experienced stress events that tested the resilience of the largest institutions.
The Bank of England's approach differs markedly. The BoE maintains its buffer at 2 percent in normal times, giving UK banks a cushion that can be released when the economy weakens. The contrast highlights a philosophical divide: whether capital buffers should be built proactively during expansions or adjusted reactively when stress emerges. For U.S. banks, a buffer set above zero would mean higher capital requirements during expansions, potentially affecting return on equity and dividend capacity at the largest institutions. The Fed's decision to keep the buffer at zero means the tool provides no additional cushion when the next downturn arrives, forcing the central bank to rely on emergency facilities rather than pre-positioned capital.
The Basel III framework also includes other buffers — the capital conservation buffer and the global systemically important bank surcharge — which together set the minimum capital levels for the largest U.S. institutions. The CCyB sits on top of these requirements, designed specifically to be released during stress. Its non-activation means the Fed has effectively chosen to rely on the static capital requirements rather than the dynamic countercyclical tool.
Harker's letter responds to a column by James Mackintosh published Aug. 17 arguing that central banks are caught in a cycle of rescues that breed the leverage requiring the next rescue. Harker acknowledged supporting emergency facilities during his decade on the FOMC but said the deeper problem is the absence of preemptive action.
The debate carries direct implications for bank lending capacity. A countercyclical buffer set above zero would require banks to hold more capital against their loan books, potentially reducing credit availability during expansions. But it would also give regulators room to release capital during downturns, supporting lending when it matters most. The trade-off is central to the design of the framework: the buffer is meant to be countercyclical, tightening in good times and loosening in bad.
Pollock's critique goes further, questioning whether the Fed's crisis interventions have been effective at all. By describing the Fed as a "leveraged buy-and-hold investor of last resort," he argues the central bank's purchases were designed to push up prices and drive down yields rather than provide genuine market liquidity. This distinction matters for how the Fed's balance sheet is evaluated and whether future interventions should be structured differently.
For the Fed, the question is whether the framework will ever be activated. Harker's argument suggests the institutional bias toward inaction during calm periods is the core obstacle. The next opportunity to set the buffer above zero would come during the Fed's next stress test cycle, when the board reviews capital requirements for the largest U.S. banks. Whether the Fed will follow the BoE's example and set a positive buffer remains an open question, but the debate has now been joined by a former FOMC member with direct experience of the trade-offs involved. The stakes are clear: without a pre-positioned buffer, the Fed's next crisis response will likely require another round of emergency facilities, perpetuating the cycle that Harker and Mackintosh both describe.
